At a higher rarity, Allies will have the potential to reach higher stats than if they were of lower rarity. In other words, a 3* Lv. 40 Marth will always be weaker than a 5* Lv. 40 Marth. The higher rarity a Hero, the more powerful Skills they'll have acess to as well.
In order to Unlock Potential, you'll need to spend Hero Feathers and Badges or Great Badges that match the color of the Hero. The Hero you'd like to unlock the potential of must also be at least Lv. 20.
It's recommended to Unlock Potential as soon as a unit reaches Lv. 20, because once you Unlock Potential, it will revert back to Lv. 1 regardless of what level it was prior. So, leveling a unit up past 20 can be a waste of time.
However, if you're using primarily Shards and Crystals to Level Up a unit, you may want to consider the amount of SP a unit will need to unlock all of its Skills before upgrading a 4* to a 5*. SP is gained by Leveling Up, yes, but it's also gained by participating in battles. If you use only Shards and Crystals to Level Up a Hero, they may be unable to unlock all of their Skills due to a lack of SP. It may be worthwhile to level up a Hero past Lv. 20 if lack of SP is a concern.
You can Merge Allies to reduce the amount Hero Feathers it takes to Unlock Potential, but keep in mind any bonus stats (the +1, etc. you will see when merging two characters of the same rarity) will be lost if you Unlock Potential.This Serra above was merged with another 3* Serra previously, giving her a +1 Bonus to her level and reducing the Unlock Potential cost of Hero Feathers by 150. However, she will lose the +1 Bonus when she's upgraded to a 4*. It's unfortunate, but unlocking potential will lead to better stat gains than merging just one or two units.
So, to optimally upgrade a Hero in Fire Emblem Heroes, you will need to Unlock Potential for each unit up to 5* rarity, and then Merge Allies. Yikes.
If you don't want to worry about amassing the ridiculous amount of Hero Feathers it would take to accomplish this, know that sending Heroes home will allot you the same amount of Hero Feathers as Merging Allies would, allowing you the flexibility to spend them on whichever Hero you wish. Badges and Great Badges can only be earned by completing levels in the Training Tower. The color changes by the day, and you'll need to unlock more difficult Stratums to get Great Badges.
